Does it compare word-by-word or character-by-character within a line?

Neither — comparison happens at the whole-line level, so if even one character differs, the entire line is marked as removed (old version) and added (new version) rather than highlighting just the changed part.

What happens if I insert a line in the middle of the original text?

Because lines are compared by position rather than intelligently matched up, inserting or deleting a line shifts everything after it — you'll see every following line flagged as changed even though most of them are actually identical, just shifted by one line.

Is the comparison case-sensitive?

Yes — lines are compared with strict equality, so any difference in case, spacing, or punctuation is enough to mark a line as changed.
